Littler almost crashed out in the first round on Monday when he suffered a major scare against Keane Barry.
Barry had led 5-3 in the first-to-six contest and also had five match darts in the deciding leg.
But Littler won four legs in a row to go through and set up a second-round match against Cameron Menzies.
Menzies also troubled Littler, leading 3-2 after initially trailing 2-0, but the youngster again won four legs in a row to triumph 6-3.
Littler averaged under 90 in that match but raised that to 96.43 with a relatively comfortable 6-2 win over Kevin Doets in the third round.
Littler was back to near his best against Dirk van Duijvenbode, averaging over 101 in a 6-4 win.
But the average came down again in the quarter-final against Rydz and his fellow Englishman took advantage.
Rydz, who came from behind to beat Daryl Gurney in the previous round, won 6-4 to secure a big upset.
Fans paid tribute to the 25-year-old's performance on social media.
One wrote on X: "Callan Rydz just absolutely outplayed Luke Littler wow looks the bees knees today him 104 average."
Another posted: "Callan Rydz sensational darts. Bye Littler."
While another put: "That’s what u need to do to beat littler unreal performance @callanrydz170."
Littler will be back at the Mattioli Arena in Leicester for Players Championship 4 on Tuesday.
